Details:

When i try this:

menuentry "Ubuntu Live" {
        search -sf /ISO/karmic-desktop-i386.iso
        loopback iso /ISO/karmic-desktop-i386.iso
        linux (iso)/casper/vmlinuz
iso-scan/filename=/ISO/karmic-desktop-i386.iso boot=casper quiet splash
        initrd (iso)/casper/initrd.gz
}

Then the file is not found, which definitely is in (hd0,1) partition (on
ntfs), even using

set root=(hd0,1)

instead of search -sf does not change anything. After first selection i get
the file not found error and after that only the search line is shown in edit
mode and a selection of that entry results in a pc lock.

Follow-up Comment #1, bug #26925 (project grub):

file not found is CORRECT, that is not the bug, as the initrd seems to be
renamed to

initrd (iso)/casper/initrd.lz

then it would work, but the bug is that it is impossible to select the entry
twice. On 2nd try it ignores the initrd and boots the kernel it seems.
